Revenue assessment: Core EDA, IP and system analysis all grew at least 18% on a reported basis. That breadth supports continued design spending across verification, advanced nodes and systems. Upfront revenue rose to 23% of sales from 18% a year earlier, however, so shipment timing contributed more to the growth profile. The recurring franchise remains the foundation; one record hardware quarter does not establish a new recurring growth rate.
Margin assessment: Adjusted operating margin expanded 300 basis points even though adjusted gross margin fell 40 basis points. Expense discipline below gross profit explains the operating leverage. GAAP margin rose only 20 basis points, as stock compensation, acquired-intangible amortization and integration expenses absorbed much of that improvement. For valuation, the higher adjusted profitability supports a premium, while the widening cost exclusions argue against treating all of it as distributable economics.
EPS assessment: Adjusted net income grew 24.4% to $535.5 million with diluted shares essentially unchanged at 273.7 million. Core EDA: complexity sustains spending
Palladium emulation had a record quarter, while Xcelium verification, Innovus implementation and signoff tools gained deployments. These products address different stages of the same design process, giving Cadence several ways to expand an account as chip complexity rises. MediaTek expanded across agentic tools, core EDA, 3D-IC and system analysis, an example of portfolio breadth supporting a larger engagement.

Assessment: Core EDA provides the strongest support for our 13% FY2027 revenue-growth assumption for the business excluding Hexagon. Broader tool adoption can compound on the installed base without requiring every agent evaluation to become a large new contract. The hardware contribution makes quarterly growth less predictable than the underlying customer relationships.
Semiconductor IP: performance and portfolio breadth drive wins
IP grew 22%, supported by AI infrastructure, high-performance computing and automotive demand. Management attributed wins to power, performance and area advantages, a broader portfolio including HBM and UCIe, and more foundries supporting advanced-node designs. The record engagement discussed on the call covered a new 2-nanometer node and additional IP content; management expressly said it was not Intel.
Assessment: Selling more interface and foundation IP per design is a credible growth mechanism beyond a favorable chip cycle. The strongest evidence is competitive wins and larger content commitments, rather than the identity of an undisclosed customer. We expect IP to outgrow the company in the near term, although contract timing can interrupt that trajectory in any one quarter.
System Design and Analysis: wider capability, greater execution burden
Reported growth of 18% includes Hexagon, so it does not by itself establish the legacy portfolio’s growth rate. The company now combines fluid dynamics, structural simulation, multibody dynamics, and pre- and post-processing tools. 1. Agentic design reinforces the value of the underlying engines
AgentStack coordinates ChipStack for RTL design and verification, ViraStack for analog and custom design, and InnoStack for implementation and signoff. The investment question is whether automation displaces EDA spending or makes the existing engines more useful. Cadence’s architecture favors the latter: an agent still needs physically accurate simulation and verification before a design can be trusted.

3. Record hardware demand adds capacity ahead of harder designs
AI, high-performance computing, automotive and robotics customers drove the strongest hardware quarter in Cadence’s history. Emulation helps verify very large designs before fabrication, where an error would be expensive to correct. Assessment: Hardware strength confirms customers are funding complex designs now, making it firmer near-term evidence than announced AI partnerships. Its upfront revenue treatment also explains why we do not extrapolate Q1’s 18.7% company growth indefinitely. Additional hardware sales can raise bookings and revenue rapidly while lowering the recurring share.
4. Hexagon changes the earnings mix before improving returns
The acquired business contributes about $160 million to 2026 revenue, including roughly $20 million in Q1, but brings approximately $0.28 of adjusted EPS dilution. Funding was 70% cash and 30% shares. Lower interest income or financing costs and additional shares matter alongside the acquired operating cost base, so a higher revenue forecast can coexist with lower earnings per share.

Assessment: The acquired sales capability may be as important as the additional solvers: Cadence must sell to engineering buyers beyond its traditional semiconductor base. We give the existing 3D-IC business greater near-term earnings weight, with physical AI providing a longer growth runway. Our base case needs modest margin recovery, not management’s broadest robotics ambitions, to reach about $9.33 of FY2027 adjusted EPS.
6. The cash-flow reduction has an acquisition explanation and a real cost
Q1 operating cash flow fell to $355.8 million and free cash flow to $307.0 million. Receivables and inventory absorbed cash, while the reduction in accounts payable and accrued liabilities used $232.6 million. Free cash flow equaled approximately 57% of adjusted net income. These figures make collections and payment timing an essential companion to the EPS analysis.

The annual operating-cash midpoint is $1.925 billion, down $75 million. Excluding that acquired liability, it is approximately $2.105 billion, up $105 million from the original outlook. With capex rising from $210 million to $240 million, reported free cash flow falls from an implied $1.790 billion to $1.685 billion. They tend to have a lot of early year kind of dated contracts. But overall, I think the second half -- I mean, it doesn't -- Hexagon doesn't impact the first half, second half that much. It's really -- I think we had such -- as Anirudh said, Q1 guide represents one of the highest raises we've had at this time of the year. And we normally like to wait until we have 2 quarters under our belt to raise the guide. We couldn't help but raise the guide given the strength of Q1 bookings and the strength we saw across the board. So we just wanted to wait until July to update the second half.”

So in '24 and '25, you kind of had an operating margin profile where we had the dilutive impact of the BETA acquisition in '24, but then margins improved dramatically in '25 as we got the synergies and we got the benefits of making that more profitable. Assessment: The response argues that current products can support demand without an immediate refresh. It does not confirm a launch in the proposed twelve-to-eighteen-month window. Our forecast therefore rests on existing-product capacity and customer adoption, without a separate next-generation replacement surge.
What They’re NOT Saying
- Agentic revenue and realized usage conversion: Evaluations, add-ons and higher base-tool usage were discussed without separate revenue, paid-user or consumption growth metrics. That limits how much incremental AI revenue can be independently underwritten.
- An organic backlog bridge: The $8.0 billion total does not separate acquired obligations, renewal duration and net new activity. Without those components, the sequential increase cannot measure the pace of underlying bookings.
- Hexagon’s full earnings recovery path: Management expects 2027 accretion and cited typical integration timing, but provided no specific FY2027 revenue or margin target. The degree of recovery remains an analyst assumption.
- A near-term hardware refresh commitment: Work on future generations was confirmed; a launch within twelve to eighteen months was not. Current capacity, rather than an assumed launch date, anchors our near-term demand case.
Market Reaction
- Pre-print setup: CDNS closed April 27 at $336.54, up 7.7% year to date, 23.8% over the trailing 30 days and 16.2% over twelve months. Its pre-print 52-week closing range was $265.66–$373.37.
- Reaction session, April 28: The stock opened at $329.70, traded between $317.07 and $338.55, and closed at $325.31, down 3.3% or $11.23.
- Volume: Approximately 4.9 million shares traded versus a 2.2 million 30-day average, or 2.2 times normal volume.
- Market and peer comparison: The S&P 500 declined 0.5%, while Synopsys fell 2.9%. The weak EDA peer performance points to broader pressure alongside Cadence’s own guidance tradeoffs.
The selloff followed a substantial run into earnings. In our view, a lower consolidated EPS forecast made it harder to extend that rally even though core demand improved. The simultaneous decline in Synopsys cautions against assigning the entire move to Hexagon. Price and volume show a material repricing, but do not identify how much was caused by acquisition dilution, sector positioning or profit-taking.
Contemporaneous commentary reflected both sides: initial coverage emphasized the earnings outlook reduction, while a bullish post-call response highlighted hardware strength and the underlying revenue increase. We agree that operations are stronger than the EPS headline suggests. At 41.2 times the new FY2026 adjusted EPS midpoint, however, the closing valuation still depends on progress beyond this year’s reported earnings.
Street Perspective
Debate: does the earnings cut obscure a better business?
Bull view: The revenue increase excluding Hexagon, record hardware results and broad bookings support an improving outlook. Acquisition dilution can fade as integration advances.
Bear view: Shareholders receive consolidated earnings and cash. The company has increased leverage and diluted ownership for a business whose financial contribution is initially negative.
Our take: The bull argument better describes customer demand, while the bear argument correctly identifies the change in financial risk. We forecast earnings recovery, but a roughly 1% improvement in the ex-Hexagon EPS midpoint is insufficient by itself to justify a large increase in fair value.
Debate: does agentic AI expand or weaken the EDA franchise?
Bull view: Automation can generate more design alternatives, increase verification runs and shift spending from labor to tools. Proprietary engines retain value beneath the new interface.
Bear view: Customers can write agents and may retain some of the productivity gains. More tool use does not guarantee proportional revenue if pricing and capacity contracts evolve.
Our take: Cadence’s integration and physical accuracy favor the demand-expansion case. The unresolved issue is value capture, not whether customers find automation useful. We assume gradual adoption and require rising paid usage or stronger renewal economics before underwriting a faster earnings trajectory.
Debate: does the pullback offer enough return for integration risk?
Bull view: Contracted revenue and exposure to increasingly complex designs support a durable premium. A successful acquisition integration would restore margin expansion into 2027.
Bear view: A premium multiple leaves the stock vulnerable even if earnings grow. Cash costs, stock compensation and slower monetization could limit the benefit to each share.
Our take: Our central case offers a high-single-digit twelve-month return, close to our assumed broad-market return, with substantially larger downside if margin recovery stalls. That favors Hold despite a positive view of the franchise.
Our Estimates & Valuation
We initiate FY2026 estimates at the updated guidance midpoints. Our FY2027 base case assumes the revenue base excluding Hexagon grows approximately 13% from $6.015 billion to $6.797 billion, plus approximately $203 million of Hexagon revenue, giving $7.0 billion in total. Core EDA and IP demand support that growth rate, while the acquired contribution is our assumption for a fuller year of ownership and commercial execution. It is not management guidance.

Earnings bridge: FY2027 operating income increases by $468 million as revenue grows $825 million and margin recovers 150 basis points. At the current tax rate and 276 million shares, that operating improvement contributes approximately $1.42 per share; a $5 million reduction in net nonoperating expense adds approximately $0.02. Together they support an increase from roughly $7.90 to $9.33, with rounding. The implied incremental operating margin is 56.7%, below management’s approximately 60% description of recent organic incremental profitability, although the consolidated acquisition recovery has to be delivered.
Valuation: We apply 37.5 times FY2027 adjusted EPS of approximately $9.33 for a rounded twelve-month fair value of $350. Recurring revenue, advanced-node design complexity and difficult-to-replace engines support a premium. Our multiple also allows for moderation from the current 41.2 times FY2026 earnings as investors wait for integration and monetization. This is our chosen underwriting multiple, not a historical average or a claimed peer consensus. At $325.31, the target implies +7.6%; our return calculation assumes no dividend over the horizon.

The downside case assumes reported revenue growth slows to 6.9% and integration or mix pressure leaves margins below the FY2026 midpoint. The upside case requires 19.8% growth, stronger automation monetization and better operating leverage. A one-percentage-point change in FY2027 operating margin changes adjusted EPS by approximately $0.21 and fair value by about $8 at our base multiple. Each one-turn change in that multiple changes value by approximately $9.33, illustrating why strong operating results alone do not settle the stock’s return.
Rating judgment: We use an 8% S&P 500 twelve-month total-return assumption as an investment hurdle, not a consensus forecast. The base case is roughly in line with it, while the downside is meaningful if a premium valuation meets delayed earnings recovery. Wider paid adoption of agentic workflows and delivery of acquisition accretion could support an Outperform view; a lower entry valuation could do so without changing the business forecast.

Commitments to watch: Q2 revenue of $1.555–$1.595 billion and adjusted EPS of $2.02–$2.08; management’s July reassessment of H2; approximately $160 million of 2026 Hexagon revenue and $0.28 dilution followed by expected 2027 accretion; approximately 50% of annual free cash flow returned through repurchases; and China near 13% with current export rules assumed to persist. Paid agent adoption, recurring mix and cash conversion will show whether operating strength is translating into durable earnings per share.
Overall: Cadence’s underlying business improved against its February outlook, while the acquisition made the consolidated earnings path more demanding. The initial thesis is constructive on design demand and automation, balanced by cash costs, policy exposure and the price paid for future growth.
Action: Initiate at Hold. We expect a roughly market-like twelve-month base-case return and would reassess if paid automation adoption or acquisition profitability supports earnings materially above our $9.33 FY2027 estimate. Failure to sustain core demand or a delay in integration recovery would shift the balance toward the downside case.
