A 43.7% Gross Margin Nobody Can Own: GameStop Issued 12% More Shares, Bought Back None, and Put Half Its Liquidity Into a Stock Whose Board Told It No

Sourcing note: GameStop holds no earnings conference call. The company has not hosted a quarterly earnings call since March 2023, and none was held for this quarter. No transcript exists and none will be published. This analysis is built from the Form 8-K Exhibit 99.1 released before the open on September 8, 2026, the Form 10-Q for the quarter ended August 1, 2026, the August 31 preliminary results release, the June 26 fiscal 2026 outlook, and the Rule 425 merger communications through which management has spoken publicly about the eBay pursuit. The Analyst Q&A Highlights section that normally appears in our recaps is absent because there was no call. Every quotation below is from a filed document.

GameStop converted its eBay derivative into $4.39 billion of outright stock, so 48% of gross liquidity is now a single unhedged position in a company whose board rejected its bid. It then paid 55.5 million new shares plus $358.4 million of cash to retire $1.4 billion of zero-coupon notes that were contractually worth 47.99 million shares and not due until 2030 and 2032. The $2.0 billion buyback authorized in June bought nothing while the stock fell 9.7%. And the $32.00 warrants expire on October 30 with the stock at $18.89.
  • Reported earnings are now mostly a quote on somebody else's share price. Of $298.7 million of net income, $166.3 million is a gain on the eBay derivative and $72.1 million an unrealized gain on the resulting equity investment, together 79.8% of the total. A $75.0 million loss on digital assets ran the other way. Adjusted net income of $161.1 million grew 16.5%, which is the honest growth rate of this business's earnings.
  • Rating: Downgrading to Underperform from Hold. This is not a call on the stores, which we would own at a full multiple if they were listed separately. It is a call on the gap between a cheap operating stub and what a minority shareholder actually receives, and this quarter that gap was widened deliberately, four times, by management.

Results vs. Consensus

The relevant benchmark this quarter is the company's own preliminary release, not the estimate panel. On August 31, in connection with amendments to its convertible-notes exchange, GameStop published preliminary ranges for the quarter. Comparing the actuals to those ranges is a far more informative exercise than comparing them to a single-analyst estimate, and it is the reason the reaction session was a non-event.

Quality of the result.
  • Revenue: the decline is mostly explained, and the explanation is finite. Management names three causes, and all three are one-time or structural rather than demand-driven. Against them, collectibles grew 56.5%. The half-year decline of 4.6% is the cleaner number: this business is roughly flat while it swaps a low-margin revenue mix for a high-margin one. Note that the France divestiture completed during the quarter, so Europe is now a stub and will keep dragging reported growth into fiscal 2027.
  • Margins: outstanding, and the composition is durable. Cost of sales fell 35.4% on an 18.7% revenue decline, which is the entire story. Gross profit grew 21.9% in dollars while revenue fell by nearly a fifth. That combination only happens when the departing revenue carries a materially lower margin than the arriving revenue, which is precisely the video-games-to-collectibles swap. SG&A rose 120 basis points as a share of sales, the first deterioration on that line in this coverage, because the cost base can no longer shrink as fast as the revenue base.
  • EPS: the least informative GAAP figure this company has produced. GAAP diluted EPS of $0.51 contains $238.4 million of marks on eBay exposure and a $75.0 million digital-asset loss. Adjusted diluted EPS of $0.27 against $0.25 is up 8.0%, and adjusted net income is up 16.5% on a 145.3% increase in adjusted operating income, because a 28.9% tax rate replaced last year's 3.4% and interest income fell. The operating leverage is not reaching the bottom line the way the operating line suggests.

The Categories Were Redefined This Quarter

The old split of Hardware and accessories, Software and Collectibles has been replaced. Prior periods are recast. The change is analytically sensible and it is also convenient: the new Collectibles definition sweeps in pre-owned collectible product regardless of condition, and the new Pre-Owned and Refurbished line isolates the trade-in business that management wants understood as a service rather than a product category.

Assessment: The 46.8% Video Games decline is the Switch 2 comparison and cannot be read as demand deterioration. The 31.7% Pre-Owned and Refurbished decline is the one to watch, because trade-in volume is the flywheel management says justifies keeping 1,600 stores open. A category described as strategic infrastructure that fell nearly a third year over year is a tension the filing does not address. Collectibles at 45.1% of sales is now approaching half the company, and the gross margin proves the mix is doing the work.

United States

Domestic sales fell 16.1% to $608.2 million, but gross margin rose to 46.5% from 29.7% and segment operating income reached $153.2 million from $63.7 million, a 25.2% segment operating margin against 8.8%. Store-related SG&A fell to $104.2 million from $129.2 million.

Assessment: A 25.2% operating margin from a mall-based specialty retailer is remarkable and would be the headline in any other company's report. It is achieved by selling roughly $116 million less product at 17 points more margin. The pattern is now unmistakable: GameStop is deliberately shedding low-margin video-game volume, and the profit consequence is strongly positive. The revenue consequence is that reported growth will stay negative until the shed is complete.

Australia and Europe

Australia fell 14.2% to $120.9 million with gross margin up to 36.5% from 29.7% and operating income of $8.1 million against $6.0 million. Europe fell 42.7% to $61.1 million after the France divestiture completed during the quarter, with a $1.1 million operating loss. There were no assets or liabilities classified as held for sale at August 1, 2026, confirming the France exit is done.

Assessment: Australia is now a genuinely good business: shrinking revenue, expanding margin, growing profit, the same pattern as the United States. Europe's remaining $61.1 million quarterly run rate is what is left after eight country exits, and it still loses money. The obvious question the filing does not answer is why it is still there.

Capital Allocation: The Quarter's Four Decisions

Everything above this section describes a business improving. Everything below it describes what was done with the improvement. The two halves point in different directions, and the second half is the one that determines what a minority shareholder receives.

1. The eBay Position Was Converted to Outright Stock

GameStop paid $4,386.3 million of cash for the equity investment during the first half, and at August 1 held 43.4 million eBay shares carried at $4,946.9 million. That is a cost basis of $101.07 per share against a carrying value of $113.98.

Assessment: Half the balance sheet is now one common stock, unhedged, marked through earnings every quarter, in a company whose board has publicly rejected GameStop's offer and questioned its governance. The optionality that used to be a $9 billion cash pile is now a directional bet on eBay's share price. A shareholder who bought GameStop for a cheap retailer with a fortress balance sheet owns something else today, and the change happened inside thirteen weeks without a vote.

2. Zero-Coupon Debt Was Retired at a Premium, in Stock

The company confirms the exchange was not value-neutral.

Assessment: GameStop paid 7.51 million shares more than the notes were contractually convertible into, plus $358.4 million of cash, to retire debt bearing a 0.00% coupon and not maturing for four and six years. The conversion prices of $29.85 and $28.91 sat 58% and 53% above the $18.89 share price, so these notes were deep out of the money and cost the company nothing to carry. The defensible strategic rationale is deleveraging ahead of a $20 billion financing whose bank letter is conditioned on investment-grade ratings. The cost of that rationale, paid by existing shareholders, is a 12.4% increase in the basic share count and a third of a billion dollars of cash. It is not a small price for optionality on a bid the target has rejected.

3. The $2.0 Billion Buyback Bought Nothing

The authorization was approved on June 2, 2026, the day of the Q1 release, with the stock at $20.92. By this print it was $18.89, a 9.7% decline. At that price the full authorization would have retired 105.9 million shares, or 23.6% of the basic count.

Assessment: In the same three months, GameStop issued 55.5 million shares to noteholders and repurchased none from shareholders, while holding more than $5 billion of cash and securities. We wrote in June that an authorization never used is worse than no authorization because it was announced. One quarter on, the test has been run. The most charitable reading is that liquidity is reserved for eBay. That reading is also the bear case, because it means the buyback was never a capital-return decision.

4. The Warrants Expire in Seven Weeks, Worthless

The warrants distributed on October 7, 2025, one for every ten shares, carry a $32.00 cash exercise price and expire on October 30, 2026. With the stock at $18.89 they are 69% out of the money with seven weeks to run.

Assessment: A capital-structure decision taken a year ago, which cost $42.2 million of non-cash interest expense at the time, will deliver nothing to anyone. That is not a scandal; it is a reminder that this management's structural choices are consistently expressed in instruments whose value depends on a share price that has not cooperated. The warrant expiry also removes a technical bid from the shares in late October.

The eBay Pursuit: Where It Stands

Four months after the rejection, the position has hardened rather than resolved. The sequence since our last note, all of it from filed documents:

The June outlook release stated the strategic priority in plain terms.

The authorized-share increase is the item that deserves the most attention and has received the least. Class A authorized capacity went to 2.5 billion shares against 448.7 million outstanding at the record date. On our June arithmetic the stock half of the eBay offer would require roughly 1.25 billion new shares at the prevailing price. The company now has the corporate capacity to issue them. Roughly 31% of the votes cast on that proposal were against it, which is a high dissent rate for a routine-looking authorization and suggests some holders understood what it was for.

Management has been consistent in public about intent. In a July interview filed as a merger communication, the chief executive described the strategic logic in operational terms.

Assessment: The strategic case is coherent and the chief executive articulates it well. Authentication and same-day intake through a national store network is a real capability that eBay lacks and cannot easily build. That is not the question. The question is what a GameStop shareholder pays for it, and the answer as currently structured is: dilution to roughly a third of the combined company, up to $20 billion of new debt at an acquirer that has never carried leverage, and the operating and integration risk of running a business five times the size, led by a team the target's board said it does not trust to govern. A good strategic idea financed on bad terms is still bad for the equity, and the authorized-share increase means the terms are now available to be executed.

Q1 FY2026 free cash flow is operating cash flow of $337.6 million less $4.5 million of capital expenditure. Q1 FY2026 eBay exposure is the $285.3 million derivative asset plus $983.3 million of pledged collateral. Cash, securities and digital assets for Q1 FY2026 excludes that pledged collateral to keep the series comparable.

Key Topics & Management Commentary

Overall management posture: Confident, promotional and selective. The release leads with three superlatives, raises the only guidance figure the company publishes, and puts the eBay stake in the highlights block for the first time. It does not mention that the bid was rejected, does not discuss the exchange's dilution, and does not address the unused buyback. Compared with last quarter, this is a meaningful improvement in what management chooses to disclose and no change at all in what it chooses to explain.

1. The Guidance Floor Was Raised, on a Metric That Excludes Almost Everything

The company also discloses the first-half figure against which to read it.

The floor therefore implies at least $310.3 million in the second half. That is below the first half, in the half that contains the holiday quarter, which makes the guide look undemanding on a sequential view. Against the prior year it is the opposite: second-half fiscal 2025 adjusted EBITDA was $231.1 million, so $310.3 million is growth of 34.3%. Both readings are true; the floor is conservative sequentially and demanding year over year.

Assessment: Adjusted EBITDA for this company excludes the derivative gains, the equity-investment marks, the digital-asset losses and interest income, which is to say it excludes everything that actually moved earnings this quarter. It is the right metric for judging the stores and a poor metric for judging the security. Raising it is genuine good news about a business that is not what the share price is tracking.

2. Collectibles Is Approaching Half the Company

On the recast basis the growth is 56.5%. Collectibles is now larger than Video Games and Pre-Owned and Refurbished combined would have been two years ago.

Assessment: Bull pillar one has now delivered three quarters running and is the reason gross margin is 43.7%. The open question is durability: trading cards are a reflexive category, and a business that is 45% exposed to it has traded one form of cyclicality for another. The company gives no unit, price or attach data with which to judge whether the growth is volume or price.

3. The Highest Second-Quarter Operating Income in Company History

It was achieved on the lowest second-quarter revenue in many years, which is the whole point.

Assessment: Genuinely impressive and genuinely irrelevant to the twelve-month return, which will be set by the eBay decision. That sentence is the summary of this note.

4. SG&A Deleveraged for the First Time

SG&A fell 14.5% in dollars but rose to 23.7% of sales from 22.5%. The cost base can no longer contract as fast as the revenue base, exactly as the fiscal 2025 annual report signalled when it said closures would stop.

Assessment: The predicted consequence of ending the closure programme has arrived on schedule. It does not matter while gross margin is expanding 1,450 basis points. It will matter a great deal the first quarter gross margin flattens.

5. The Tax Rate Normalized and Took a Third of the Growth

Income tax expense of $121.5 million on $420.2 million of pre-tax income is a 28.9% effective rate, against 3.4% a year ago when net operating loss carryforwards and valuation allowances sheltered the income. Adjusted net income grew 16.5% while adjusted operating income grew 145.3%, and the tax line is most of the difference.

Assessment: This is the single most underappreciated number in the print. GameStop is now a full-rate taxpayer. Every forward model built on the last two years of near-zero tax is overstating earnings by roughly a quarter, and the 10-K's remaining $403.2 million of unrecognized deferred tax assets does not change the run rate.

6. Interest Income Declined for the First Time

Net interest income of $77.1 million was 3.1% below the prior year, the first year-over-year decline in this coverage, because $4.39 billion left the interest-bearing portfolio to buy eBay stock. On a full-year basis, moving $4.39 billion out of a portfolio yielding roughly 4% forgoes about $175 million of pre-tax income.

Assessment: The eBay position has to appreciate about $175 million a year just to replace the interest income it displaced. It appreciated $238.4 million this quarter, so it is currently clearing that hurdle comfortably. It is also unhedged, and the hurdle is now permanent.

7. Bitcoin Lost Another $75.0 Million

A $75.0 million loss on digital assets and related receivables, against a $28.6 million gain in the prior-year quarter, reflecting a decline in the Bitcoin price. Holdings stand at $294.1 million against $368.4 million at year end. The company also earned $16.1 million on written options on digital assets, presented within other income.

Assessment: Cumulative losses on the original $500 million position now run to roughly $207 million across three quarters, against $18.2 million of option premiums collected. The covered-call overlay continues, and it continues to be disclosed only in the reconciliation tables. The position is a persistent, unexplained drag with no articulated thesis, and it has now cost more than the annual profit of the Australian segment.

8. Free Cash Flow Fell 46%

Operating cash flow of $62.4 million against $117.4 million, and free cash flow of $60.7 million against $113.3 million. The first half is still up 29.9% at $393.6 million. The quarterly decline is working capital: last year's second quarter benefited from Switch 2 payables timing that did not recur.

Assessment: Noise at the quarter level, and the half-year figure is the one to use. Worth flagging only because a 46% decline in the cash-generation line of a company whose case rests on cash generation deserves a sentence somewhere in the release, and does not get one.

9. Europe Is Finally Almost Gone

The France divestiture completed during the quarter. Europe fell 42.7% to $61.1 million and there were no assets or liabilities held for sale at quarter end. What remains loses $1.1 million a quarter.

Assessment: The eight-country exit programme that began in 2023 is essentially complete. GameStop is now the United States plus Australia plus a European remnant. Reported revenue comparisons get easier from fiscal 2027 once France annualizes out.

10. Nothing Was Said About the Rejection

The release puts the eBay stake in its highlights block, quantifies it precisely, and never mentions that the acquisition proposal it supports was rejected on May 12 by the target's board on six enumerated grounds. A reader of only this release would understand GameStop to hold a large, profitable investment in eBay.

Assessment: Disclosure of the position without disclosure of its purpose or its status is the same pattern as the Bitcoin covered-call programme and the June buyback authorization: the fact is published, the context is not, and there is no forum in which to ask. Four quarters into this coverage the absence of a call has moved from an inconvenience to the defining feature of the disclosure record.

Implied second-half ramp: the $650 million floor less $339.7 million of first-half adjusted EBITDA leaves at least $310.3 million for the second half, against $231.1 million a year ago. That is 34.3% growth on the half that carries the holiday quarter.

Where the published estimate sits: $810.7 million of revenue and $0.37 of adjusted EPS for the October quarter, and $1,465.6 million with $0.50 for the January quarter. The October figure implies 1.3% year-over-year decline against the $821.0 million printed last year, which looks generous given that store closures and the France exit are still annualizing.

Guidance style: this is only the second forward figure GameStop has published in four years, and both have been floors on a metric that excludes the balance sheet. The company reconciles nothing forward, stating it cannot do so without unreasonable effort because it cannot predict certain significant items. Given that those items are eBay's share price and Bitcoin's, that is a fair statement, and it is also an admission that the reported bottom line is not forecastable by anyone including management.

What They're NOT Saying

  1. Whether the eBay bid is still live. The stake is quantified in the highlights block. The rejection is not mentioned. Neither is any statement of what happens next: raise, withdraw, tender, or proxy contest. Each has a different consequence for the share count and none is addressed.
  2. Why $358.4 million of cash and 7.51 million excess shares were paid to retire debt with a 0.00% coupon and no maturity before 2030. The exchange is disclosed; the rationale is not, and neither is the size of the expected non-cash charge.
  3. Why no shares were repurchased. A $2.0 billion authorization approved in June, a 9.7% decline in the share price since, more than $5 billion of cash and securities, and nothing bought. No explanation.
  4. Whether the eBay position is hedged. $4.95 billion in a single common stock, marked through earnings quarterly. The 10-Q describes the accounting and says nothing about risk management.
  5. What the Bitcoin strategy is, three quarters after it started costing money. Cumulative losses of roughly $207 million against $18.2 million of option premiums. Still no stated target allocation, thesis or exit condition.
  6. Why Pre-Owned and Refurbished fell 31.7%, in the same filing where the store fleet is justified as trade-in and logistics infrastructure. The two claims sit two pages apart and are never reconciled.
  7. Comparable store sales, transaction counts, or collectibles units versus price. Four quarters into this coverage, GameStop has disclosed none of them, and the entire growth story now rests on one category whose composition is invisible.
  8. What the 2.5 billion authorized-share capacity is for. Approved in July with 31% of votes cast against, never explained in any filing beyond the amendment itself.
  9. The PSA relationship's economics, now that collectibles is 45.1% of net sales and the chief executive chairs the counterparty. Still described only as immaterial.

Market Reaction

  • Pre-print setup: GME closed at $19.16 on September 4, down 4.6% year to date against an S&P 500 up 12.8%, down 17.5% over twelve months, and exactly flat over the trailing thirty days. The 52-week closing range entering the print was $17.87 to $27.69, so the stock sat near the bottom of its own year.
  • Reaction session: this was a before-the-open release, so September 8 is the reaction day. The stock opened at $19.35, a 1.0% upward gap, traded a $18.72 to $19.50 range, and closed at $18.89, down 1.4% or $0.27.
  • Volume: 10.4 million shares against a 30-day average of 6.9 million, or 1.5 times normal.
  • Benchmark: the S&P 500 fell 0.6% on the same session, so GME underperformed by roughly 80 basis points.

A 1.4% decline on a day the company reported its best-ever second-quarter operating income and raised its only guidance figure looks strange until you remember August 31. The preliminary release had already given the market net sales, operating income, net income, the cash balance and the eBay stake, and the actuals landed at the midpoint of every range. The only genuinely new items on September 8 were the guidance raise, the category recast, and the completed convertible exchange. The market appears to have netted a $50 million EBITDA raise against 55.5 million new shares and concluded they roughly cancel.

The more instructive number is the setup rather than the session. The stock is flat over thirty days, down 17.5% over twelve months, and near the low end of its 52-week range, while the operating business has gone from a 6.8% operating margin to 20.3% and from a $75.7 million quarterly adjusted EBITDA to $174.0 million. A stock that does not move on a doubling of operating profitability is a stock whose price is being set somewhere other than the income statement. It is being set on what the balance sheet is going to be spent on, and this quarter the market watched half of it go into a single position and 55.5 million new shares go out the door.

Street Perspective

Debate: At 2.1 times guided EBITDA, is the operating stub simply too cheap to ignore?

Bull view: Back out $9.94 billion of financial assets, net of the $358.4 million paid on September 3, from a post-exchange diluted market value of $11.34 billion and the operating business is priced at $1.39 billion. Against a guided floor of $650 million of adjusted EBITDA that is 2.1 times, for a business with a 43.7% gross margin, a 20.3% operating margin and 45% of sales in a growing category. No specialty retailer in the market trades near that.

Bear view: The multiple is that low because the market does not believe it will ever receive the financial assets, and this quarter it was proved right twice: half of them went into eBay stock and none of them came back through a buyback that had been authorized precisely for that purpose. A stub multiple computed by subtracting assets you will never see is not a valuation, it is an arithmetic exercise.

Our take: The bear framing has now won the argument on evidence rather than on theory. We used this same build-up in December, March and June, and the implied stub multiple has fallen from 19 times to 12.4 times to 9.1 times to 2.1 times while the business improved every quarter. A discount that widens for four consecutive quarters against improving fundamentals is not a mispricing waiting to close. It is the market's price for the capital-allocation risk, and it has been re-rated wider each time management has acted.

Debate: Does the eBay stake protect the downside or create it?

Bull view: The position is up roughly $560 million against its $4,386.3 million cost, it is liquid Level 1 stock in a profitable large-cap marketplace, and it can be sold. If the bid fails, GameStop still owns a good asset at a decent entry price and can monetize it.

Bear view: A 48% single-name concentration is not a treasury, and it cannot be sold quickly without signalling the bid is dead and moving the price against itself. The stake is strategic, which means it is not for sale, which means it is not liquidity. Meanwhile it displaces roughly $175 million of annual interest income and puts GameStop's reported earnings at the mercy of another company's share price.

Our take: The bear case is stronger because of the word "strategic." A financial holding you would sell on a bad day is an asset. A strategic stake you cannot sell without abandoning the strategy is a commitment. GameStop has converted $4.39 billion of liquidity into a commitment, and the disclosure gives no indication of the conditions under which it would be reversed.

Debate: Could the whole thing simply be dropped, and what would that be worth?

Bull view: The CEO Performance Award was withdrawn in June once eBay named it as an objection, which shows this management will drop a position when it becomes an obstacle. If the eBay pursuit is abandoned, the stake gets sold, the cash comes back, the buyback runs, and the stub re-rates from 2.1 times toward a normal specialty-retail multiple. That path is worth a great deal from $18.89.

Bear view: Nothing in the filed record suggests retreat. The stake was doubled, the authorized share count was raised to 2.5 billion, the balance sheet was deleveraged ahead of a financing, and management has said publicly it is keeping all options open. Every observable action points forward, not back.

Our take: This is the single scenario that would make us wrong, and we want to state it plainly rather than bury it. If GameStop withdraws, sells the stake and executes the $2.0 billion authorization, this stock is materially undervalued at $18.89 and we would upgrade immediately. We do not underwrite that outcome because every disclosed action in the past two quarters has been a preparation for the opposite, and because the authorized-share increase in particular is a step no board takes when it is planning to walk away.

The build-up carries the same simplification we have used in every quarter of this coverage: it treats the remaining $2.8 billion of convertible notes as equity via the diluted share count rather than as debt, and it does not net the $835.6 million of operating and lease liabilities against the $571.2 million of non-financial current assets. Those two omissions roughly offset and neither changes the conclusion.

The trajectory is the finding. The same calculation produced $3.74 billion in December, $4.28 billion in March, $3.13 billion in June and $1.39 billion now, against an operating business whose adjusted EBITDA went from $64.4 million to $166.4 million to $163.4 million to $174.0 million per quarter over the same period. The implied multiple has compressed from roughly 19 times to 2.1 times while quarterly profitability nearly tripled. Four quarters of that is not noise.

What would change our view: a withdrawal of the eBay proposal accompanied by a sale of the stake; execution of the $2.0 billion authorization at anything near current prices; or a distribution. Any one of them would collapse the discount rather than the business.

Overall: Thesis weakened, and the weakening is entirely on the security rather than the business. Every operating pillar has now delivered in full. Every capital-allocation risk we identified has materialized, and one has been re-rated worse than we originally framed it.

Action: Downgrading to Underperform from Hold. The retail business is the best it has been in a decade and we would own it at a full multiple as a standalone security. It is not available as a standalone security. What is available is a claim on that business plus a 48% concentrated position in a company that has rejected its acquirer, plus the corporate capacity to issue 2.5 billion shares, minus a buyback that was announced and never used. We expect that combination to trail the market over the next twelve months. We would upgrade on a withdrawal of the eBay proposal with a sale of the stake, or on meaningful execution of the $2.0 billion authorization near current prices.
